Do you think students should be graded on skill, fitness, improvement, participation, etc? In my opinion the best way to grade would be based on skill or fitness improvement and participation.

I believe some students simply can not do some skills as well as others, but I think what is important is that they put forth effort.

How you would grade a student who was good at an activity, maybe they play that sport for the school, so they don't try as hard during the class, but they are good at the sport or activity.

Dan,
You should have learning targets that align with the Physical Education Academic Standards and rubrics or assessments that measure success in those learning targets. Some kids are better at Math but they still are graded on their skills and knowledge. Buy Moving into the Future (National Standards Book) or get your State Standards and it will help you set up standards based assessments. Good Luck
